About this lesson
Provisions are liabilities with uncertain timing or amount, and they can only be recognised when three conditions are met: there's a present obligation from a past event, an outflow of resources is probable, and you can reliably estimate the amount. Understanding these recognition criteria is essential because provisions are a common area where companies manipulate financial statements—IAS 37 exists to prevent exactly that kind of abuse. The session walks you through the distinction between legal and constructive obligations, both of which qualify as valid grounds for recognition. A legal obligation arises from breaching legislation or contracts, while a constructive obligation is one you create through your own past actions and statements—for example, a company claiming to be environmentally responsible becomes obligated to remedy environmental damage even if local law doesn't require it. You'll also learn how to measure provisions correctly: use the most likely outcome for single events (like court fines) and expected values for multiple events (like warranty claims). The session includes worked examples showing when provisions should and shouldn't be recognised, helping you apply these rules confidently to exam questions.
